NIck,

Attached is line_merge patch which allows to specify the maximum polyline 
length. I think this is what might work best with text labels:
http://artem.dev.openstreetmap.org/files/srtm_contours.png  (maxlen = 1000m)
You might also try 'smoothing' sharp corners to avoid jumping letters...?
